Gross Profit Margin

Gross margin measures how efficiently you convert revenue into gross profit after accounting for the direct cost of making or delivering your product or service.

Gross Margin % = ((Revenue − COGS) ÷ Revenue) × 100

COGS (Cost of Goods Sold) includes direct materials, direct labour, and manufacturing overhead — but not selling, administrative, or marketing expenses. A retail business buying goods for $60 and selling at $100 has a gross margin of 40%.

Operating Profit Margin

Operating margin goes deeper, subtracting operating expenses (sales, marketing, admin, R&D) from gross profit:

Operating Margin % = (Operating Profit ÷ Revenue) × 100

If that same business spends $25 on operations per $100 of revenue, operating profit = $40 − $25 = $15. Operating margin = 15%.

Net Profit Margin

Net margin is the 'bottom line' — what's left after all expenses including taxes, interest, and depreciation:

Net Margin % = (Net Profit ÷ Revenue) × 100

After paying $3 in interest and $4 in taxes on our example: net profit = $8. Net margin = 8%. This is the true measure of overall profitability.

Contribution Margin: A Fourth Useful Number

It measures how much of each additional sale is left over after subtracting only the costs that scale directly with that specific sale — materials, direct labour, payment processing fees — while deliberately excluding fixed costs like rent or salaried overhead that don't change regardless of volume.

This distinction matters most when deciding whether to accept one more order, run one more production batch, or take on a project priced below your usual rate. A product with a 60% gross margin (which factors in some allocated fixed manufacturing cost) might have a genuine 75% contribution margin once only the truly variable costs are counted — meaning an additional unit sold at a discount still contributes meaningfully to covering fixed costs, even if it looks unattractive against the fully loaded gross margin figure.

A Full Worked Example Across All Four Numbers

Consider a small furniture maker with $40,000 in monthly revenue. Materials and direct labour (COGS) total $18,000, giving a gross profit of $22,000, or 55% gross margin. Of that COGS figure, $4,000 is a fixed workshop lease allocation rather than a true variable cost, meaning genuinely variable costs are closer to $14,000 — a contribution margin of ($40,000 − $14,000) ÷ $40,000 × 100 = 65%.

Operating expenses (marketing, admin, non-production salaries) total $14,000, leaving an operating profit of $8,000, or 20% operating margin. After $1,200 in loan interest and a 25% tax rate on the remaining $6,800, tax owed is $1,700, leaving a net profit of $5,100 — an even 12.75% net margin. Four numbers, four different questions answered: 55% gross margin tells you production is efficient; 65% contribution margin tells you there's real room to accept a discounted order; 20% operating margin tells you overhead is well controlled; and 12.75% net margin tells you what the owner actually keeps.

Margin vs Markup: A Distinction Worth Getting Right

Margin and markup are calculated from the same profit figure but use different bases, and confusing the two is one of the most common and costly pricing mistakes a business can make. Margin expresses profit as a percentage of the selling price; markup expresses the identical profit as a percentage of the cost. A product costing $60 and selling for $100 has $40 in profit — a 40% margin ($40 ÷ $100) but a 66.7% markup ($40 ÷ $60).

The practical danger shows up when a business tries to hit a target margin by applying that same percentage as a markup instead. Aiming for a 50% margin by applying a 50% markup to a $60 cost produces a $90 price, which actually delivers only a 33.3% margin — a meaningful shortfall from the intended target, discovered only once someone checks the math after the fact rather than before pricing went live.

A single month's margin figure, viewed in isolation, tells you far less than the same figure viewed as part of a trend across six or twelve months. A 35% gross margin might be entirely normal for a seasonal business in its slow month and alarming for the exact same business in what's normally its strongest month — context that a single snapshot simply can't provide on its own.

  • Plot all three margins monthly on the same chart to spot when one diverges from the others.
  • Compare the current month against the same month a year earlier, not just the previous month, to account for seasonality.
  • Flag any month where gross margin moves more than a few points in either direction, and investigate why before assuming it's noise.
  • Keep a short note alongside each month's figures explaining any known one-off event (a large one-time order, a temporary cost spike) that affected the numbers.

When a Healthy Margin Still Signals a Problem

A comfortable-looking margin doesn't automatically mean a business is in good shape, since margin measures efficiency per dollar of revenue rather than the total scale or trajectory of the business. A business with a 25% net margin on rapidly shrinking revenue is in a materially worse position than one with a 12% margin on steadily growing revenue, even though the first business's margin looks more impressive on paper. Margin needs to be read alongside revenue trend, customer growth, and cash position — not treated as a single number that tells the whole story by itself.

This is exactly why experienced operators track margin as one input among several, rather than the single defining measure of business health. A margin that's stable or improving while revenue also grows is a genuinely strong signal; a margin that's stable while revenue quietly declines is a warning sign hiding behind a number that, viewed alone, looks perfectly fine.

How Discounting Interacts With Each Margin Layer

Discounts affect each of the three margin layers differently, which is worth understanding before approving a promotion based only on its effect on the top-line price. A discount reduces revenue while COGS typically stays fixed per unit, meaning gross margin absorbs the entire impact of the discount. Operating expenses are usually unaffected by an individual discounted sale, so operating margin falls in rough proportion to how much the discount ate into gross profit. Net margin falls by the same absolute amount as operating margin, but represents a larger relative hit, since net profit was already the smallest of the three figures to begin with.

A product with a 40% gross margin ($40 profit on a $100 sale) that's discounted by 15% now sells for $85, with cost still at $60, leaving $25 in gross profit — a 29.4% gross margin, a meaningfully larger drop in percentage-point terms than the 15% discount itself might suggest. This is exactly why any meaningful discount decision benefits from being run through all three margin layers before approval, rather than judged only on the surface-level price reduction.

A Simple Monthly Margin Review Habit

Businesses that keep a healthy handle on their margins over time tend to share one habit: a short, consistent monthly review rather than an occasional deep dive prompted only by a problem. A useful version of this review takes fifteen minutes and covers four questions: did gross margin move more than a point or two from last month, and if so why; did operating expenses grow faster or slower than revenue; is net margin trending in the same direction as gross margin, or diverging; and is there any one-off item (a large order, an unusual expense) that needs to be flagged as non-recurring before drawing conclusions from the trend.
